This method is straightforward but can distort the financial statements, as it does not adhere to the matching principle of accounting, which states that expenses should be matched with the revenues they help to generate.

The allowance method is more widely used and is considered to adhere more closely to the matching principle. It involves estimating the amount of bad debts that will arise from current period credit sales or the total accounts receivable. This estimated amount is then recorded as an allowance for doubtful accounts, which is a contra-asset account that reduces the total accounts receivable on the balance sheet. When specific accounts are identified as uncollectible, they are written off against the allowance account.

Bad debts directly affect the income statement and balance sheet. On the income statement, bad debt expense reduces net income.
